Additional information:

This defect does not seem to exhibit with the windows vista operating system. I
checked with both the 3.0.1 release and the 3.2 developer beta. Both versions
correctly displayed the password box once the application was loaded. The was
checked loading a password protected calc document and an impress document from
the menu, from firefox with the file:/// prefix and using internet explorer with
both the file:/// form and direct address.  In all cases the password dialog was
displayed.

Further testing with the windows XP operating system also failed to reproduce
this defect. However, there is one variable that I have not explored, the
version of internet explorer. The vista internet explored on my computer opens a
new window when it starts exploring the local/mounted file system, earlier
versions of internet explorer on XP did not have this behavior.

Questions for the reporter:
 What version of internet explorer was this bug was observed with? 
 Are the files local or on and SMB/other mount?
 Is there a third party file/document management system controlling access to
the file?
 What happens when the file is copied to the desktop and double clicked?
