I assume you run on a Nexus One? I have that device myself and I also have an app with overlapping sounds. I don't have any problems though and I don't get your error.
Try the setLooping before the prepare statement. The setVolume can come afterwards. I am not really doing anything else either. If that doesn't fix it, I will gladly run your app on my device to see if I can reproduce the problem. Or vice versa.
