I received this same error after uninstalling/reinstalling MS SQL Server 2000 without deleting the underlying database files manually. I then went in and uninstalled SQL Server 2k again, deleted the underlying files, then reinstalled and I was able to install Remedy.
However, you say you are pointing to a different instance, so I'm not sure what would be going on. I just thought I would point out that I've run into the same issue before, and maybe someone can put 2 and 2 together to get 5.
