I don't have suitable FDD to format 1.68MB floppy,
so I can't try... sorry.

Before all, other OS (e.g. bare bzImage, LILO boot image,
or MS-DOS...) can boot from 1.68MB format floppy?
If so, could you try GRUB boot floppy without file system?
making as:

        cat stage1 stage2 > /dev/fd0u1680
