That says pdflatex, not lilypond/lilypond-book.
Try to ask for help in lilypond-user --- nice people will answer you in
great details in most cases.

Try to compile template from docs [1] with the proper command [2].
(which version do you use? [3])
"The proper command" would add "\usepackage{graphics}" for you; using
some other commands may require you to use smth like this in lytex.
