My dad and stepmum just got back from Mexico and enjoyed Xochimilco.
Apparently it's a place where middle-class Mexicans go for a holiday. The
city was created by dumping mud piles into a lake and then growing stuff on
them so that they were always watered. You can ride around for hours in
these kind of gondolas and drink tequila and even cook your own food if you
bring a propane stove. A family party atmosphere. Maybe too far south for
your plans though.
I did a similar trip to what you describe with my parents when I was maybe
11 years old and had a great time except for the turista. Bring lots of
Immodium! :) Oh and the dried-out mummies at Guanajuato are kind of
unsettling for sensitive souls, so be forewarned! San Miguel was my
favourite place.
On another note, my dad was pickpocketed and had his wallet stolen in the
subway in Mexico City. Exercise caution!
My stepmum has friends who run a B&B near Oaxaca and I can get the name for
you if you wish.
As for Cabo, I've been there and it's pretty but strictly a resort spot.
Great seafood too though.

Speaking of travel, anyone have any suggestions or know of any gotchas
about travel in Mexico? I will be going past the border region, current
plan being to turn around in San Miguel de Allende or maybe the Yucatan.
A chat with the local Mexican consulate has already revealed that they
aren't keen on the green card as ID and that they require iron-clad
proof of custody for the children. I'd be interested in the pros and
cons of taking a vehicle, if anyone knows them. In the US I find that it
is cheaper to drive long-distance than to fly or take a bus. I am
hearing that in Mexico other factors may make it more worthwhile to take
a train or a bus. (ruling out airplanes as the plan is to see several
off-the-beaten-track cities)
