Even though I'm sure you checked them, why not share:

CF Server versions? OS? 
Page encoding settings from within the admin?
Default Char set on both machines?

The list technically goes on and on... give us something to work with.

CF Server Version: 7.x on the workstation 6.1 on the production.  I know, I 
know this should hopefully be rectified in the near future.

Default Charset on both machines?  Um how does one determine this?

I would like to know how this works.  I have resolved the problem, but I am 
trying to learn more about encoding and charsets and internalization in general.

When one has a hard coded file path in a XSLT document fragment to merge two 
XML documents together - make sure the path actually points to the correct file 
system path for the XML document in question.  It will not throw an error, it 
just will not merge anything together and you are left with just one piece of 
XML.
