Sound very strange to me, can You report me the result of the query :
# nslookup -query=mx hotmail.com.
from the machine that runs XMail.
/etc/resolv.conf ?
/etc/hosts.conf ?
Try to use this in server.tab :
"SmartDNSHost" "ip-of-the-dns-machine:udp"
