This is weird given the fact that I am using a Windows 7 VM running
absolutely fine.

Couple of questions:

1) Are you, by any chance, using the Experimental 3D driver ? There are
other reports, when using that driver.
2) From your error logs (dmesg), it looks like the guest drivers were
inaccessible. Did you reboot your kernel after the update ?
3) Is the virtualbox init service running ? That service is supposed to
set up the necessary environment.
