It turns out I made a mistake. My built version was not outputting to a pager. When I set PAGER, then the error still occurs. Without PAGER, 'wdiff -a' displays the correctly highlighted diff on the following line. I can see the same behaviour in the Squeeze version using: $ export PAGER= $ wdiff -a ...
