I am unable to reproduce the problem with VLC 1.1 and the playlist tree option enabled. Please make sure the XSPF file actually has a tree structure, otherwise it is to be expected that it shows flat. An easy way to check that the tree playlist works consists of opening a directory with subdirectories inside.
