telnet (from woody)  does not seem to make use of /etc/hosts 
to resolve hostnames.
Insted it tries first to contact the nameservers listet in
/etc/resolv.conf and then takes a look at /etc/hosts. The problem only
occures when I set the defaultroute through my server, without that
route everything just works fine. One person from the german users list
has reported the same problem and has solved it by using the
telnet-package from potato (which is 0.16-4potato.2 right now). Same
thing works for me. I should also mention that ping, mozilla et cetera
work, so it isn't an issue with /etc/hosts.conf or /etc/nsswitch.conf.
lynx seems to have the same problem.
