You shouldn't use "open with" with terminal, it won't work like you want.
If you have already Installed nautilus-open-terminal and restart nautilus, right click on a folder you'll see "Open in Terminal" or something like that, and it'll do what you want. PS; no need to use uppercase, I'm not blind and I can read lower case without problem, and uppercase is really to avoid, because following RFC 1855 [http://tools.ietf.org/html/rfc1855] "UPPER CASE LOOKS AS IF YOU'RE SHOUTING.".
