By "select one of your groups", do you mean "add the contact to a group" as the screenshot suggests? If that's the case, then I think this is a bug in the Yahoo prpl, but it might be possible to work around it in telepathy-haze by implementing "decline the request" by adding the contact to some dummy group, declining the request, and deleting the contact. (Ugh.
