We hit the same issue some years ago and we found a more pragmatic solution:
In org.apache.cocoon.components.serializers.encoding.XHTMLEncoder add
the line marked with a + sign:
private static final char ENCODINGS[][][] = {
+ { { 39 } , "'".toCharArray() },
{ { 160 } , " ".toCharArray() },
