Whenever I start up xephyr for the first time in a Moblin 1.0 session I
always run into the same issue as you.  Here are the commands I use to
solve it:

1. In a host terminal run "xhost +" (been mentioned previously)

2. In your Moblin 1.0 target terminal, after xephyr blows up running
"ume-xephyr-start" the first time:

-do "apt-get install xfonts-cyrillic" if you do not already have this
package installed

-do "pkill gconfd"
 or
 "killall gconfd-2" (I do the first command)


-rerun "ume-xephyr-start".  If it still fails, kill gconf again and try
running in a different resolution: "ume-xephyr-start 800x480"



Works for me every time.
