I am using RH 5.2 with kernel 2.2.7.

Yes, that code is compiled in and it does take the LOOPBACK case in 
the switch, and no hardware address is copied into the interface 
structure.  But it has already been added to the list of interfaces, 
and it is not "weeded out" in the following chunk of code.
