I notice the drop-outs mostly on the Slimp3 box, but the Squeeze box is
not unaffected either.
I am concerned because I am thinking of investing on a Transporter for
my media room and I smply cannot tolerate the drop outs.

The dropouts are most likely due to small buffers in these older devices. The SB2/3 and Tx have huge buffers (15-20x larger) compared to them (http://wiki.slimdevices.com/index.cgi?HardwareComparison). The Tx can easily play a minute or two without being fed by the server.

1. Is the Slimp3 cache simply not large enough?

Yes.

2. Would the Transporter together with a Squeezebox (1 and 2) put more
strain on the already taxed server

Not that much. Web serving is of the most power consuming acitivities on slimserver.

3. I will only run FLAC on the Transporter.

If you play FLAC to the SliMP3 and SB the server additionally has to convert these to MP3 on the fly. This isn't necessary with the Tx.
