This is a know bug and is being worked on. Expect to see some improvement in SqueezeCenter 7 when it is released.
In the mean time, yes, renaming your files is really the only fix. But you don't need to do it "manually". If you are running Slimserver under windows, I wrote a little utility program that will rename all your files in one shot, stripping out any characters with diacritic marks. You can then re-run the utility at a later time to restore the filenames to their original state.
