my only choice was apple lossless and I was prohibitted with a dialog
saying I do not have permission to convert the files.

No they will not automatically be converted, but you can convert them
from within iTunes by selecting the ones you want converted and
selecting Convert to from the advanced menu. It will either say
convert to AAC or convert to MP3, depending on what your import
preferences are set to. In iTunes 8, the items will be create AAC
version or create MP3 version, respectively.
