Depending on how you look at it, it doesn’t. 

The displayed (and working) position is just machine (G53) position + G54 
offset + tool offset (+G92 offset)

When you set zero at the top of the block with the 4” probe (assuming you are 
using G10 , or the GUI is doing that for you) then the G54 offset is calculated 
such that the sum is zero. 

Then you put the shorter tool in, the G54 offfset stays the same, the tool 
offset is less, and the displayed position is 2” above your datum surface (the 
123 block)

I prefer to keep the probe offset as zero and have all tool offsets relative to 
that.
