Hi, The xsl worked when I declared a class mediator just before the xsl 
mediator, which does the following:

public boolean mediate(MessageContext mc) {
   String msg = mc.getEnvelope().getBody().getFirstElement().getText();
   OMElement payload = AXIOMUtil.stringToOM(msg);
   PayloadHelper.setXMLPayload(mc, payload);
   return true;
}
