I will look into the resource issue. I thought of something last night about the body type, is it not correct that Exchange 4,5, and 5.5 DO NOT support 8bit mime headers? I remember there being a way to disable those in IIS 4 and 5 with mdutil.exe but this tool is nowhere on the 2k3 CD or OS. Could there be an issue there?

Is that address correct? If it is correct then look at the server name and IP in the NDR message to make sure its your server generating the NDRs. If it is your server/IP generating the NDRs then the problem is not DNS. If you verify its your server that made the NDRs and verified the "name not recognized" address is correct then its an exchange issue. I would be thinking towards some type of resource issue possibly causing a time out during the name lookup. If your server is NOT making the NDRs then its either DNS or an inbound connectivity issue. I'm also assuming your not running any AntiVirus/AntiSpam gateways or using Blacklisting since you didn't mention it, but if you are, the AntiSpam/Virus NDRs would be from your server.
