We have VMWare GSX and my recovery server is installed in it. Works great for my situation. No users hit it, we just restore our storage group to it (23 GB) then use exmerge to recover individual boxes as needed. Not as fast as a dedicated box, but it works.
We initially tested it with VMWare Workstation and it worked fine there as well, although you are subject to the performance of the workstation.
