Umm...denying 127.0.0.1 is a bad idea (actually it's way past bad).....the system uses that for internal communication (Like asking PAM if the user is authenticated, running X, sound, for example) I'm actually astonished that the box is doing anything Reboot with a rescue CD, remove that rule and reboot, then give it a try to login
