Thanks Geoff and everyone else for your help. We got it working! We discovered we also need to open and save or just update the nav items after we enabled the friendly url's in FUSettings, and then everything started working.
I understood the Wiki entry much better after these discussions. Some of the Wiki entry seems to allude that the functionality is "propsed" for a future version ("The proposed FU changes would mean ..."). It seems like the functionality explained there already exists. Is that the case? Maybe I should leave this comment on the Wiki :)

No the FU is built based on the folder names to that point, Have a read
