The Flash Player 9 Update 1 beta just went live on Adobe Labs. The update includes bug fixes, support for Windows Vista, and one cool new feature ... full-screen mode in the web players. The wiki article linked below contains information on what you need to do to implement and enable this feature using the beta player. There is a zip file that contains publishing templates for Flex and Flash, new class files and sample code.

Yes, this is actually expected behavior.
Tracy Stampfli - one of the Flash Player developers who worked on this feature - has an article up on the Labs site explaining the limitations of Fullscreen mode:

This first attempt at fullscreen mode was aimed just at video applications. In designing this feature, we were very focused on the security and user experience aspects. For example - imagine if any Flash ad on the web could pop you into fullscreen mode ... not pleasant. So we require a user click to go fullscreen.
We also were concerned about phishing attempts - a malicious developer could force fullscreen and capture passwords other info by mimicking a desktop environment.
We erred on the side of caution, and disabled keyboard input during fullscreen mode. While this doesn't help people building fullscreen RIAs, we will be iterating and improving the feature in future versions of the Player.

I notice problems with the focus manager.
The caret cursor doesn't apear in text input fields.
Does anybody can confirm this.?
