This is a known limitation, the support for multiline search and replace isn't
very good yet.
Sometimes replacing something with newline works, when using backward replace
from the end;
sometimes with forward replace it may help to add blank lines to the end of the
file (one line for each replacement)
The other direction - replacing a newline itself this way isn't possible at all
- only via join lines.
There are some addons ("beta versions") to overcome this issue, such as

(which only works in the beta version of PSPad 4.5.3 2262 however).
