Chap is definitely supported by freeradius.
Can you explain in more details the context that you received the
'Can not use CHAP-Password' message?
In order to support CHAP, you should only need to setup your users
in the 'users' file with cleartext passwords:
userfoo Auth-Type := Local, Password == "myvoiceismypassport"
...
