How exactly are you trying to update the OS? With a later CD (say, a 
9.2 CD from a different computer), with a retail CD (like a 9.1 CD that 
you just bought), or with the updaters that are available online for 
free from the Apple website? Just so you know, you can update from 
9.0.0 to 9.2.2 for free, just download the updaters. Which version of 
9.0 do you have? Is it 9.0.4? If not, I'd suggest upgrading to 9.0.4 at 
least, as it fixes quite a few bugs and it may be required in order to 
use the updaters for the later versions.

You can use OS X if you want, but OS X requires OS 9.1 or later to work 
with Classic mode. It'll also eat disk space (a concern if you're short 
on that) and it'll be fairly slow (I have a 233 MHz version of the same 
line, and it's definitely not as fast as OS 9, though better for 
multi-tasking).

I'd say that the minimum to put OS X on your machine comfortably is a 6 
GB drive. Better yet would be a 10 GB or larger drive. You also want at 
least 256 MB of RAM for OS X. You can run it with as little as 128 MB, 
but it won't be very good.
