It's strange. I've also migrated to GAE 1.2.8 and XSLT works for me fine (except xsl:output - see http://code.google.com/p/googleappengine/issues/detail?id=1367 comment 21).
Did you put all xalan jars (serializer.jar, xalan.jar, xercesImpl.jar, xml-apis.jar) into WEB-INF/lib ?
