It's possible to have S3 serve images directly to your users with authentication, although that's a bit off topic for this group I think.
In any case, large file support's on the App Engine roadmap. No date's been announced, but it's listed in the same 4Q2008 - 1Q2009 timeframe as billing, and it's the first item in the list. Whether you can infer from this that it will be introduced at the same time as billing is unclear, but it seems likely to me since I think that buying more quota and serving large files would make it a much better Amazon competitor from the outset.
