Yes, my understanding is this use case is fine - if the custom domains of the end user sites point to your app using Google Apps (Premier or Standard, ie. the latter free version) domain management. The terms prohibit reselling Google App Engine directly ie. as developer hosting and uses that try to avoid charges. Your app would no doubt not do either of these prohibited actions.
