Found source of error for ppl confronting similar issue when upgrading. When you launch your application in hosted mode there is a file called MyAppName.launch which is essentially an XML file that passes attributes to the emulator... such as classpath. Look there and modify your runtime dependencies to point to the new gwt-dev- windows.jar and gwt-user.jar files
