Hi James, the built-in encryption uses S/MIME. GPGMail uses, if so selected, PGP/MIME to send emails. The two standards are very similar in the way an email is built, but the encryption algorithms differ. While GPGMail uses gpg to process messages, S/MIME uses SSL Certificates to process messages.
To setup Mail.app both parties need to apply for an SSL certificate at an SSL Authority and exchange the public parts of the certificate. After that, Mail.app will display an icon for encrypting and signing. If you're on Lion and running the latest alpha of GPGMail, you'll see that the both UI's look pretty much the same now.
