Yes.
What exactly is it?
It's a specialized copy of XP SP3 running inside Microsoft Virtual PC. It's very slow, however, and I don't recommend using it unless you really, really have to.

This is covered on Microsoft's XP Mode website. Google is your friend.
Third, how good is windows 7?
More functional than XP and what Vista should have been. If your hardware supports it, I would throw in a recommendation to upgrade if possible. Windows XP, though still widely used, is yesterday's news.
