Heroku doesn't support all forms of rails caching, because it's a read- only filesystem. ETags usually work well, but a lot depends on how you're generating them. I just posted over on Rails Talk about the fact that fresh_when() doesn't support collections, for example.
You'll definitely need to provide more information about how you're generating your ETags to get useful help. I can assure you, though, that when you do it right, Varnish and the user clients see the correct hashes.
