No, you're not. You're confusing the size of each block of data (of which there were utilities back in the day to make them smaller, Alsoft made a good one as I recall) with the size of the drive (100+GB drives were just a dream back then).
The block size issue you're thinking of was the primary reason Apple went from HFS (which divided any HD no matter what size into 32,000 equal sectors ... causing HUGE amounts of wasted space once drives passed the 4GB mark) to HFS+ (which changed the rule to block sizes of 4K -- in other words, no written bit of data could be any smaller than 4K, even if it was only one character long).
Alsoft (and others) came out with ways to make the block size as small as .5K, which in some cases would "recover" yet more "wasted" space.
But anyway, this has nothing to do with the largest drive that an old iMac can recognise. The limitation is caused by the chipset on the drive controller, which just wasn't designed to see more than 137GB.
