Personally, I think it's a cool idea. I had been wanting to do something similar with an old iMac shell I had, but lcd prices aren't dropping the way I had hoped they would, so I never did it. It will definitely work, but will require a good bit of work, as well as some added cooling to the case. My mini here at the office churns the fans away quite a bit, so that tells me it is generating a lot of heat. You will be removing the guts from a tight spot and spacing out the hard drive and mobo, and that should help, but be sure and plan for a way to get that heat out of there or you may be sorry in the long run.
While you are at it, you should get one of those 2.5" to 3.5" hard drive converters so that you could use a real hard drive in it. This would increase performance very noticeably, and give you a lot more storage at a good price. You could sell the 2.5" hard drive to recoup the majority of the costs for that, most likely.
