That's actually "local hosts" (domains that your mail server handles), not "localhost"
(which always refers to the computer that you are using).
You will want to change that setting to "Relay for addresses", as the "Relay for local
hosts" means "Relay for anyone, even spammers, who claim to be coming from a domain
you host."

You don't have to, but if you do not, spammers will use your mail server. If you
don't mind paying to let spammers use your mail server for free, then you don't have
to use "Relay for addresses".

Maybe. If you know the IP address(es) that they will be coming from, "Relay for
addresses" will let you enter those IP addresses. If you don't know the IP addresses
people will be coming from, their outgoing mail will be disrupted unless you set them
up to use SMTP AUTH.
