I've heard that the advantage of using Windows 7 over Windows XP would be that Windows 7 supports WDDM 1.1, while XP only supports WDDM 1.0. However, if the system isn't capable of running Windows 7 or performance-wise Windows 7 would take up too many resources, Windows XP would be the better bet.
I've had better luck with Source engine games in Windows 7 using MAD_BEAST's fabulous MD, but that's because my system was Vista-ready thus the upgrade to Windows 7 wasn't much of a performance hit. Dual boot is the best way to maintain support between XP and 7. You could even test games between the two OSes and see which performs better for you so you'd know which one to boot when you wanna play it.
