Please, be aware that, from WinNT help, but true to Win9x:

LMHOSTS file
A local text file that maps IP addresses to the computer names of Windows
NT networking computers outside the local subnet. In Windows�NT, this file
is stored in the \systemroot \System32\Drivers\Etc directory. See also
subnet.

HOSTS file
A local text file in the same format as the 4.3 Berkeley Software
Distribution (BSD) UNIX \etc\hosts file. This file maps host names to IP
addresses. In Windows�NT, this file is stored in the \
systemroot\System32\Drivers\Etc directory.

So, the "127.0.0.1 localhost.localdomain localhost" line should be in
HOSTS, not LMHOSTS although it won't hurt if both.

Please, could you check the winsock version you have ? Use "Find" and then
Properties->Version. 

Also, if you have a static IP in you network config, append it to the
HOSTS file as in:

127.0.0.1       localhost.localdomain   localhost
NNN.NNN.NNN.NNN MYHOSTNAME.MYDOMAIN     MYHOSTNAME
 
where NNNN is your static IP, and MYHOSTNAME and MYDOMAIN, identical
to the configured on the Settings-ControlPanel-Network-TCP/IP.

Windows should NOT start "dial" if:
1- It can convert localhost/MYHOSTNAME to IP address, without req. DNS
2- All IP packets sent by any application don't have as IP destiny a IP
address different from NNN.NNN.NNN.NNN or loopback(by definition of
loopback :)) 127.0.0.1

I'll see if I can find a Win95 machine in a network where I can run
tcpdump as root so I can actually check if Win is sending any packet to
the network, even if not needed.
