CVS's "Use Head If Not Found" feature does not work in this way. The Branch/Tag must exist - this option is purely referring to any files in the repository that are in head, but not on the tag/branch you've requested.
Enabling this option on update works since CVS uses the existing control files to find the target location rather than using the over-ridden option.
