When I click on Start in the HTTP Proxy Server and open up an IE window
to access http://localhost/, I am able to access my local host and login

Did you exclude localhost from the IE proxy?

and proceed to click around our application. However the HTTP Proxy
Server does not record anything.

It won't unless the browser is actually using the proxy.

I don't even get a message that the Proxy Server is ready to record.

The STOP button should be enabled, and the START button should be disabled.

Also there will be an entry in the log file.

Am I missing an element here ? Any thoughts ?

Try recording an external site as well.
