It's under Config -> Encode -> Encoder -> Encoder.  It will create a
file format appropriate to the encoder you select.  As you select
different encoders, the "encode file extension" will change to tell
you what format you'll generate.  The 'lame' encoder will create mp3s.

I'm sure there's more than one right way, but I would guess you'd want
to use a program to do the transferring.  Something such as gtkpod. 
At least one place on the Internet says that you shouldn't transfer
music files directly to the iPod because then you bypass the updating
of the iPod's internal database.
