If the ipod /is/ the problem, what can be done to fix it?

Take it to an Apple Store and ask them to do a firmware restore on it. Or, ask someone with a Windows PC or a Mac to get the iPod Updater and restore the firmware for you.

(The ipod doesn't really have a hard drive inside, does it?)

Any of the full-size iPods, or the iPod Minis have hard drives inside them. The Shuffles and the new Nanos use flash.
