Frequently.  My favorites are Knoppix and Damn Small Linux.

Just to confirm, I put a Knoppix 5.0.1 CD in my Thinkpad, and booted
it.  Came up with the usual desktop.  Then I connected a USB memory
stick, and it was recognized as a storage device, with the offer to
open it in a new (directory) window, or some other things like play
music or show photos, or do nothing.

If you mean "can you arrange a live linux program so it is stored on a
USB drive and boots from that", the answer is Yes.   The easiest one
to use for experimentation is Damn Small Linux, which comes with
instructions on its web site about setting up for USB boot.
