Frequently. My favorites are Knoppix and Damn Small Linux. Just to confirm, I put a Knoppix 5.0.1 CD in my Thinkpad, and booted it. Came up with the usual desktop. Then I connected a USB memory stick, and it was recognized as a storage device, with the offer to open it in a new (directory) window, or some other things like play music or show photos, or do nothing. If you mean "can you arrange a live linux program so it is stored on a USB drive and boots from that", the answer is Yes.
