I'm sure it's not.  Without going back and rereading the
guidelines, but checking what I did on papers I submitted is to
delete the \bibliography and \bibliographystyle commands and to insert
the .bbl file containing the whole thebibliography environment
into the master .tex file.

There is certainly no recommendation to change \bibitems into \items.

I just tried 98.1p1 on a revtex document with an inline bibliography
and it worked perfectly.  (It didn't cope well with the text and lost 
half of it, but that's another story!)
