No problem here:

root:/# useradd -m -s /bin/bash -c "Linux From Scratch" lfs
root:/# passwd lfs
Enter new UNIX password:
Retype new UNIX password:
passwd: password updated successfully
root:/# su - lfs
-su-4.3$ pwd
/home/lfs


What comes to my mind: What are the permissions and owner of your /home/<new user> ?
