I was thinking about this same idea some time ago. Imho it's not necessary to format the USB stick with a dedicated Linux filesystem. Most Live Linuxes or install media come formatted with FAT, usually FAT32. I'd love to learn build a squashfs Linux image, maybe together with unionfs to make it writable and persistent.
